Understanding South Dakota Hybrid DAPTs

Domestic Asset Protection Trusts (DAPTs) are an appealing idea because of what they offer. Rather than relying on a third party to establish a trust for the grantor’s benefit, the grantor can create and fund a self-settled trust. After the applicable statutory limitations periods have run, qualifying future creditor claims may be barred. The grantor then has all of the benefits of a trust drafted to their specifications. While South Dakota law expressly permits this type of arrangement, and it is well suited to physical and mobile assets owned within South Dakota, it presents challenges for grantors who own property or assets in states where self-settled trusts are disfavored.

Facts matter any time there is judicial scrutiny or trust litigation, and establishing a DAPT for the purpose of shielding assets from legitimate creditor claims makes the trust unlikely to prevail. More often, however, grantors who are interested in DAPTs have legitimate reasons to use this type of trust. They might wish to draft a trust agreement to their specifications or want to ensure that the full extent of South Dakota trust law is incorporated into the agreement to provide maximum flexibility and optionality. When this is the case, the grantor might be better served by using a Hybrid DAPT.

A Hybrid DAPT begins as a traditional spendthrift trust for the benefit of someone else, like a spouse or children, and is administered like a traditional third-party trust. What makes it a Hybrid DAPT is that there is a provision that allows the grantor to be added as a beneficiary in the future, if elected. The merit of this approach is that it might never be necessary for the grantor to become a beneficiary. That type of separation, between grantor and assets, is key to the success of a trust.

In a traditional DAPT, the grantor both gifts the assets into the trust and benefits from them. While this type of arrangement is permissible in South Dakota, as long as the trust functions as a true trust, it is not allowed in every state. It is because many states do not allow DAPTs as a matter of policy preference that nonresident South Dakota grantors and grantors who hold physical property in other states can encounter resistance to this arrangement. This is why the Hybrid DAPT is a reasonable planning solution. While there is a mechanism for the grantor to become a beneficiary at some point in the future, it’s entirely possible that they never will be added. They hold no beneficial interest in the trust and cannot unilaterally add themselves as a beneficiary. These two facts strengthen the trust’s legitimacy and effectiveness, especially in those non-DAPT jurisdictions.

It is important that a Hybrid DAPT be selected and implemented as part of a comprehensive estate planning strategy. DAPTs and Hybrid DAPTs are irrevocable trusts, meaning that once assets are placed into trust, they cannot be accessed or returned on demand. While a grantor might benefit indirectly from the trust through their spousal or familial relationships, it is entirely possible that even that access could be lost in the future if social ties break down. This genuine separation from ownership of the assets presents real risks to the grantor that should be considered as part of the planning process.

Alaska was the first state to offer the DAPT concept, and while many states have followed Alaska’s lead, South Dakota is a standout trust jurisdiction. For the last four decades, South Dakota has methodically updated its trust laws, modernized the legal framework, and brought innovations to trust concepts and structures. This type of consistent improvement makes South Dakota an attractive jurisdiction in which to situs a trust so that the grantor and beneficiaries can benefit from its comprehensive statutory framework. Beyond just the type of trust structure, South Dakota offers every feature of modern trust law and a few additional ones, such as the Family Advisor role. Any trust can elect to be governed by South Dakota law so long as it meets statutory requirements, whether the grantor or beneficiaries are residents of South Dakota or not.

Hybrid DAPTs are an advanced planning strategy, and while they offer unique advantages over other strategies, they are not the right fit for every estate plan. This is why they should be considered in the context of the risk profile, tax exposure, family dynamics, wealth portfolio, and grantor’s intent before deciding if they belong in an estate plan or if another type of trust offers a more thorough solution.

A Hybrid DAPT addresses one of the central risks of relying exclusively on a self-settled DAPT: how the trust will be treated if its asset protection is challenged in a state that rejects self-settled trust protection. Keeping the grantor outside the beneficial class creates concrete and demonstrable separation between the grantor and the trust assets. The ability for an independent party to add the grantor later preserves flexibility if circumstances change. Every strategy carries tradeoffs, and the planning questions become which rights the grantor is willing to relinquish today, how powers should be allocated within the trust, and how much flexibility should be preserved for the future.
